JPMorgan (JPM) Says Red Hat (RHT) Free Cash Flow Doesn't Make Sense

Shares of Red Hat (NYSE:RHT) are up 24 cents, or 0.6%, at $40.82 despite JP Morgan’s (NYSE:JPM) John Difucci today cutting his rating on the stock to Underperform from Neutral, writing that the company’s projected free cash flow growth of 25% is unlikely to materialize.

At the current price, writes Difucci, the stock is being valued based on future free cash flow growing at 25% per year. However, the company’s only been increasing free cash flow at about 8% per year, he writes. He gives the company the benefit of the doubt that it can increase that rate to more like 15% for a couple of years beyond 2012, which would imply, he believes, a stock value of $32. Should the company not pick up its growth rate, it could be worth as little as $27.

Since growth is unlikely in the company’s core middleware and Linux operating system license businesses, Red Hat would have to materially increase its sales of “virtualization” software, he writes, which he deems unlikely.

“We believe it is risky to assume Red Hat will become a meaningful player in server virtualization at this time,” writes Difucci, noting that customers seem mostly fairly happy with the titan in the business, VMWare (VMW), and that Microsoft (MSFT) and Citrix Systems (CTXS), and Oracle (ORCL) also have designs on that market. Red Hat has no clear advantage over those other contenders, he writes.

Citrix Systems' (NASDAQ:CTXS) Desktop Bookings Blow Past Expectations

Citrix Systems (NASDAQ:CTXS) had a strong quarter, led by a strong performance from desktop bookings, which easily beat analysts' expectations.

FBR says, "While the headline number was strong, a major focal point for investors this morning will be around the company's robust desktop bookings numbers, which handily beat Street expectations as the company finished the year strong on this all-important business segment. In terms of guidance the company raised its revenue guidance range for 2011, a healthy sign for Citrix as the company benefits from a strong product cycle and secular tailwinds in the field.

"For F1Q(March)11, we are raising our revenue estimate from $469.4 million to $473.0 million while lowering our pro forma EPS to $0.41 versus our prior estimate of $0.50. For FY11, we are raising our total revenue estimate from $2.05 billion to $2.12 billion while maintaining our pro forma EPS estimate of $2.31. We are also introducing our FY12 estimates of $2.33 billion and $2.60."

FBR Capital reiterates a "Market Perform" on Citrix Systems (CTXS), which closed Thursday at $64.83, gaining $1.32, or 2.08 percent. FBR raised their price target on Citrix from $55 to $65.

Citrix Systems (NASDAQ:CTXS) Driven by Trade Up Program

Citrix Systems (NASDAQ:CTXS) generated good results in its latest quarter, driven by the reintroduction of their "Trade Up" program, which will be implemented throughout 2011, driving revenue even more.

Needham says, "The Citrix results were strong for the DecQ, not unexpectedly, as the 'trade up' program was brought back at the end of the calendar year, and consistently helps revenue growth in the core CTXS business, which was up +14% y/y and +17% q/q. The closely followed subgrouping of Xendesktop (VDI) within the core business had $125m bookings in the DecQ, vs. $60m in SeptQ, and also benefited from upgrade promotions. It is our understanding that the “trade up” programs will now be renewed to last through the entire CY11, which we believe will drive core business results for the year. Our new CY12 estimates assume a moderation of growth, though, and assume the trade-ups will only last through CY11. Guidance for the CY11 was above consensus, though there were questions on the weak MarQ EPS (attributed to 1H11 dilution of Netviewer acquisition in Dec 10). We believe CTXS is poised for a solid CY11, though we believe shares are fairly valued at 4.3x EV/CY12 revenue and 21x P/E."

Needham & Company reiterates a "Hold" rating on Citrix Systems (CTXS), which was trading at $64.72, gaining $1.21, or 1.91 percent.

Microsoft (Nasdaq:MSFT), Citrix Systems (Nasdaq:CTXS), Symantec (Nasdaq:SYMC), Top 2011 Software Picks of Deutsche Bank (NYSE:DB)

Microsoft (Nasdaq:MSFT), Citrix Systems (Nasdaq:CTXS) and Symantec (Nasdaq:SYMC) were named as the top software picks of 2011 by Deutsche Bank (NYSE:DB).

Deutsche says, "Our top picks for 2011 are MSFT, SYMC & CTXS. At 9x EV/FCF, we continue to believe that the downside is limited for MSFT and it could benefit from a Windows 7 enterprise refresh cycle in 2011. At 8x C2011 EV/FCF, we think expectations are low for SYMC and any improvement in execution and growth could yield solid stock performance. CTXS continues to lead the virtual desktop space and we believe that acceleration in VDI adoption could drive growth above expectations. At 19x 2011 EV/FCF, we believe the risk-reward is attractive. Risks include slowdown in IT spending."

Microsoft (MSFT) was trading at $28.44, down $0.22, or 0.75 percent, as of 12:14 PM EST. Citrix Systems (CTXS) was trading at $67.81, down $0.08, or 0.12 percent. Symantec (SYMC) was trading at $18.01, down $0.20, or 1.13 percent.

UBS (NYSE:UBS) Sees Limited Upside for Citrix Systems (NASDAQ:CTXS)

Noting the seasonally weak period for software and a decline in bookings, UBS (NYSE:UBS) sees limited upside going for Citrix Systems (NASDAQ:CTXS).

UBS says, "With the shares embedding a strong FQ4 outlook we expect FQ4 earnings to provide little catalyst, and with the stock entering historical seasonal weakness in software and likely a sequential decline in FQ1 XD bookings we see limited upside. PT to $69 rolling forward 20 multiple to FY12e FCF."

UBS reiterates a "Neutral" rating on Citrix Systems, which closed Tuesday at $67.07, down $0.89, or 1.31 percent. UBS did bump their price target up from $64 to $69.
